The Bank of Canada recently took a closer look at something called decentralized finance or DeFi. This is a system that brings some cool new ideas to how we handle money, but it also comes with some challenges and risks.

DeFi works like a bunch of layers. At the bottom, you have the Ethereum blockchain, which is like the foundation. Then, people build different tools and services on top of it, like ways to lend and borrow money and create digital tokens.

The DeFi has became really popular in 2020 and became a big part of the cryptocurrency world, with lots of money flowing through it. But in 2022, some big DeFi platforms had problems, which made it less popular.

One of the good things about DeFi is that it can make financial services smoother. It can reduce the bumps in the road you often find in traditional financial systems. It’s also open to anyone, so there’s more competition, which can mean better options for people. Plus, it’s pretty transparent because of these things called smart contracts that make everything easy to see.

But it’s not all sunshine and rainbows. There are some problems with DeFi. It’s not great at turning real-world things into digital money. It’s also kind of tightly connected to other parts of the crypto world, which can be risky. And because it’s not regulated, it’s a bit like the wild west, where things can go wrong.

The Bank of Canada says that while DeFi has some neat ideas, it’s not yet bringing all the benefits it could to the regular financial system. There are some big challenges, like turning real things into digital money, how it’s all connected, and the fact that it’s not well-regulated. Plus, there are risks like bad people trying to steal money. The Bank also says it’s hard for governments to keep an eye on DeFi because it’s kind of secret and doesn’t follow the usual rules.
